In the unpredictable world of cryptocurrency, stablecoins are designed to function as a stable and robust sailing ship, no matter how stormy the financial seas may get. For this reason, stablecoins play a crucial role within Decentralized Finance (DeFi).

What are stablecoins?

In our sailboat analogy, the open ocean represents the market for cryptocurrencies. While some ships (cryptocurrencies, like Bitcoin and Ethereum) are greatly affected by winds (market fluctuations) and waves (speculation), a stablecoin is like a sailing ship with advanced stabilization. It stays on course and maintains balance even amid the most tumultuous storms, thanks to its connection to stable assets such as fiat currency or commodities like gold. Stablecoins maintain their stability in several ways:

How do stablecoins work?

  • Fiat-linked stablecoins: These stablecoins are backed by an equivalent amount of physical currency, such as the dollar or euro, for every stablecoin in circulation. It’s like a ship that has dropped an anchor; it remains stable and firm even when the sea gets choppy. The collateral used by large institutional issuers of stablecoins typically consists of liquid assets, primarily U.S. government bonds.

  • Crypto-linked stablecoins: Here, the value of the stablecoin is backed by other cryptocurrencies. Think of a fleet of ships sailing side by side, stabilizing each other with their combined weight and presence. The collateral for crypto-linked stablecoins often includes major cryptocurrencies (like Bitcoin and Ether) or fiat-linked stablecoins, with many DeFi platforms requiring collateral coverage exceeding 100%.

  • Algorithmic stablecoins: Stability in these stablecoins is maintained not by physical collateral but by algorithms that regulate supply. Imagine a ship equipped with the latest technology, automatically adjusting to changing weather conditions. The algorithms that achieve price stability often rely on supply-and-demand dynamics, which can introduce higher risks.

The utility and necessity of stablecoins

In the financial oceans, stablecoins offer safety and security. For traders and investors, they serve as a safe haven in a market characterized by high volatility. They also facilitate cross-border transactions and are essential for many DeFi applications.

Risks and considerations

Of course, there are risks associated with stablecoins, which can affect the stablecoin's linkage to its collateral. These may include:

  • Collateral risk: mismanagement of retained reserves or auditing issues can undermine stability.
  • Regulatory risk: governments may decide to intervene in the operation of certain stablecoins.
  • Technological risk: for algorithmic and cryptocurrency-backed stablecoins, there may be technical problems or exploits that affect stability.
